How correct asset allocation can help beat inflation

Below is the verbatim transcript of Roongta’s interview with CNBC-TV18. 

Q: Markets are volatile right now; investors are scared to invest in equities especially after the carnage that some midcap stocks saw and the big blowups without any intimation. How should one design his/her portfolio so that at least the basic principal is protected and at the same time he can benefit from investing in equities?

A: Any of the recommendations that financial planners make, they keep using the words ‘diversification’ and ‘asset allocation’. So, the idea irrespective of how good a particular investment looks at any given point in time; do not put all money into one avenue.

Let me explain the benefits of asset allocation with an example. Take a case of an investor who has about Rs 1 lakh to invest for five year tenure and he has given a clear mandate that he do not mind low returns because he is a safe investor by nature. He does not want higher returns but want his capital protected. So, the first obvious thing that he can think of is that he puts entire Rs 1 lakh into fixed deposit with a bank, earns about 9 percent returns on it. So, the value after five years would be about Rs 153,000.

Capital protection funds: What is it all about

Option two, if he looks at asset allocation and the advantage of asset allocation; keep in mind that the mandate is he needs his capital protected. So, divide Rs 1 lakh as 70 percent into debt. Therefore, Rs 70,000 goes into fixed deposit, Rs 30,000 goes in a basket of well managed stocks. If put it into equity mutual funds, Rs 30,000 goes into that.

If one looks at five years from now the Rs 70,000 that has been invested at 9 percent becomes about Rs 107,700. The Rs 30,000, which was invested into equities we will take two-three scenarios. The first is if it gives 15 percent return, which one expect from equities to give over longer period. So, the value of Rs 30,000 becomes Rs 60,000.

If one combines Rs 107,000, which the FD has generated and Rs 60,000, which equities have generated, the portfolio is about Rs 168,000. This is much higher than what an only FD portfolio gives, which is about Rs 153,000. So, the weighted average of a portfolio, which is 70 percent debt and 30 percent equity, comes to about 10.93 percent, which is about 200 bps higher than what a fixed deposit would be.

An interesting observation in this asset allocation is that the Rs 70,000 has grown to become Rs 107,000. Hypothetically assuming that equities become nil completely, you lose all the money that you have put into equities, which is unlikely to happen if you got a basket of good stocks but however if that becomes completely zero, his Rs 1 lakh is still intact because value of fixed deposit is Rs 107,000. So, these are the benefits of asset allocation. What percentage does one allocates, is different.

Looking at another scenario, the equity part of it, if equities go nowhere, Rs 30,000 remains at Rs 30,000. The portfolio value at the end of five years would be Rs 107,000 in FD and Rs 30,000 of equities would still give a return of 6 percent. Assuming that the market has done badly, one has been unfortunate with equity allocation; the fund has become half of its value. So, Rs 30,000 invested after five years is giving Rs 15,000. The portfolio still generates a return of 4.17 percent. So, the idea is if one invests very conventionally, very conservatively, one cannot even wait inflation. The weighted average return is negative in high inflation scenario.

So, all investors, however risk averse they are go in for asset allocation, get that extra additional returns, which helps beat inflation over a longer period of time. So, for safe investor as well if he does an asset allocation of 70:30 portfolio with five year horizon, one can get his capital protected.

Telecom Platform Services

IDT markets and distributes multiple communications and payment services across four business categories, including retail communications, wholesale termination services, payment services and hosted platform solutions. Retail Communications provides international long-distance calling products primarily to immigrant communities worldwide, with markets in the United States and Europe. These products include the Company’s Boss Revolution Pinless product (an int ernational calling service sold through the Boss Revolution ! payment platform), as well as many of its disposable calling card brands, including Boss, La Leyenda and Feliz, and mobile apps, including PennyTalk. Wholesale Termination Services is a global telecom carrier, terminating international long distance calls around the world for Tier 1 fixed line and mobile network operators, as well as other aggregators through the Company’s network of 800-plus carrier interconnects. Payment Services provides payment offerings, such as international mobile top-up, or IMTU, as well as gift cards in both the United States and Europe. IMTU enables customers to purchase minutes for a prepaid mobile telephone in another country. IMTU is available in both traditional cards, as well as on the Company’s Boss Revolution payment platform. Payment Services also includes reloadable prepaid debit cards and bank identification number (BIN) sponsorship services offered in Europe by IDT Financial Services through the Company’s Gibraltar-based bank. Consumer Phone Services

The Company provides its bundled local/long distance phone service in 11 states, marketed under the brand name IDT America. The Company’s bundled local/long distance service, offered predominantly to residential customers, includes unlimited local, regional toll and domestic long distance calling and popular calling features. A second plan is available, providing unlimited local service with the Company’s long distance included for as low as 3.9 cents per minute. IDT also offers stand-alone long distance service throughout the United States. As of July 31, 2012, the Company had approximately 10,500 active customers for its bundled local/long distance plans and approximately 45,200 customers for its long distance-only plans.

The Company competes with AT&T,Verizon, InComm, Blackhawk Network and Coinstar.

TIPM is also responsible for the overall brand, sponsorship, promotion and advertising direction of Telstra, as well as maintaining industry analyst relations and embedding market-based management across the Company. This is done by delivering data-driven customer insights that put the customer at the centre of everything Telstra does.

Chorus Limited maintains and builds a network made up of local telephone exchanges, cabinets and copper and fiber cables. The Company has approximately 32,000 kilometers of fiber and 130,000 kilometers of copper cabling. These cables connect back to local telephone exchanges. Chorus fiber also connects mobile phone towers owned by mobile service providers. About 7,000 cabinets provide interconnection points for around 50% of the lines in its network. A range of these cabinets are mini telephone exchanges and have electronic broadband equipment installed in them. In some cases, retail service providers have chosen to install their own broadband equipment in an exchange and pay the Company for the rental of the access line.     Another under-$10 wireless telecom player that’s starting to move within range of triggering a major breakout trade is Partner Communications (PTNR), a telecommunications company, provides cellular and fixed-line telecommunication services in Israel. This stock is off to a strong start in 2013, with shares up sharply by 29%.

    If you take a look at the chart for Partner Communications, you’ll notice that this stock has been trending sideways for the last month, with shares moving between $7.28 on the downside and $7.96 on the upside. Shares of PTRN are bucking the overall market weakness today as the stock starts to move within range of triggering a breakout trade above the upper-end of its sideways trading chart pattern.

    Market players should now look for long-biased trades in PTNR if it manages to break out above some near-term overhead resistance levels at $7.80 to $7.85 a share and then once it clears its 52-week high at $7.96 a share with high volume. Look for a sustained move or close above those levels with volume that registers near or above its three-month average volume of 107,303 shares. If that breakout triggers soon, then PTNR will set up to enter new 52-week-high territory, which is bullish technical price action. Some possible upside targets off that move are $10 to $12.20 a share.

    Traders can look to buy PTNR off any weakness to anticipate that breakout and simply use a stop that sits right below some key near-term support levels at $7.38 to $7.28, or below its 50-day at $6.97 a share. One can also buy PTNR off strength once it clears those breakout levels with volume and then simply use a stop that sits a comfortable percentage from your entry point.

Petroleum Business

The Company operates a 115,000 barrels per day complex full coking medium-sou r crude oil refinery in Coffeyville, Kansas and, as of December 15, 2011, a 70,000 barrels per day crude oil unit refinery in Wynnewood, Oklahoma. Its combined production capacity represents approximately 15% of its region’s output during the year ended December 31, 2011. The Coffeyville facility is situated on approximately 440 acres in southeast Kansas, approximately 100 miles from Cushing, Oklahoma, a crude oil trading and storage hub. The Wynnewood facility is situated on approximately 400 acres located approximately 65 miles south of Oklahoma City, Oklahoma and approximately 130 miles from Cushing, Oklahoma. During 2011, its Coffeyville refinery’s product yield included gasoline (mainly regular unleaded) (44%), diesel fuel (42%), and pet coke and other refined products, such as natural gas liquids (NGL) (propane and butane), slurry, sulfur and gas oil (14%). Its Wynnewood refinery’s product yield included gasoline (54%), diesel fuel (31%), asphalt (6%), jet fuel (3%) an d other products (6%) during 2011.

The Company! owns and operates a crude oil gathering system serving Kansas, Oklahoma, western Missouri and southwestern Nebraska. The system has field offices in Bartlesville, Oklahoma, Plainville, Kansas and Winfield, Kansas. The system consists of approximately 350 miles of feeder and trunk pipelines, 100 trucks, and associated storage facilities for gathering sweet crude oils purchased from independent crude oil producers in Kansas, Nebraska, Oklahoma and Missouri. It also leases a section of a pipeline from Magellan Midstream Partners, L.P. (Magellan), which is incorporated into its crude oil gathering system. During 2011, the Companys crude oil gathering system had a gathering capacity of approximately 38,000 barrels per day. During 2011, it gathered an average of approximately 35,000 barrels per day.

CVR Energy owns a pipeline system capable of transporting approximately 145,000 barrels per day of crude oil from Caney, Kansas to its refinery. Crude oils sourced out side of its gathering system are delivered by common carrier pipelines into various terminals in Cushing, Oklahoma, where they are blended and then delivered to Caney, Kansas via a pipeline owned by Plains Pipeline L.P. (Plains). The Company also owns associated crude oil storage tanks with a capacity of approximately 1.2 million barrels located outside its Coffeyville refinery, 0.5 million barrels of crude oil storage at Wynnewood, Oklahoma, and lease an additional 3.3 million barrels of storage capacity located at Cushing, Oklahoma and other locations. In addition to crude oil storage, it owns approximately 4.5 million barrels of combined refinery related storage capacity.

CVR Energy has access to foreign crude oil from Latin America, South America, West Africa, the Middle East, the North Sea and Canada. It purchases domestic crude oil from Kansas, Oklahoma, Nebraska, Texas, North Dakota, Missouri, and offshore deepwater Gulf of Mexico production. During 2011 , its Coffeyville crude oil supply blend consisted of approx! imately 8! 0% light sweet crude oil, 2% light/medium sour crude oil and 18% heavy sour crude oil. During 2011, Wynnewood’s crude oil supply blend consisted of approximately 88% sweet crude oil and 12% light/medium sour crude oil.

During 2011, approximately 35% of the Coffeyville refinery’s products were sold through the rack system directly to retail and wholesale customers, while the remaining 65% was sold through pipelines via bulk spot and term contracts. The Company makes bulk sales (sales into third party pipelines) into the mid-continent markets via Magellan and into Colorado and other destinations utilizing the product pipeline networks owned by Magellan, Enterprise Products Operating, L.P. (Enterprise) and NuStar Energy, LP (NuStar). Approximately 60% of the Wynnewood refinery’s finished products sold are distributed in Oklahoma. Customers for its petroleum products include other refiners, convenience store companies, railroads and farm cooperatives.

The Company competes with BP, Conoco Phillips, HollyFrontier, NCRA, Valero, Flint Hills Resources, CHS and Shell.

Nitrogen Fertilizer Business

The nitrogen fertilizer business, operated by the Partnership, is the nitrogen fertilizer plant in North America. It utilizes a pet coke gasification process to produce nitrogen fertilizer. The nitrogen fertilizer facility’s primary input is pet coke. The nitrogen fertilizer facility includes a 1,225 ton-per-day ammonia unit, a 2,025 ton-per-day UAN unit and a gasifier complex having a capacity of 84 million standard cubic feet per day. Linde LLC (Linde) owns, operates, and maintains the air separation plant that provides contract volumes of oxygen, nitrogen and compressed dry air to the gasifier for a monthly fee.

The primary geographic markets for the nitrogen fertilizer business’ fertilizer products are Kansas, Missouri, Nebraska, Iowa, Illinois, Colorado and Texas. The nitrogen fertilizer bu siness markets the ammonia products to industrial and agricu! ltural cu! stomers and the UAN products to agricultural customers. The nitrogen fertilizer business sells ammonia to agricultural and industrial customers. Agricultural customers include distributors such as MFA, United Suppliers, Inc., Brandt Consolidated Inc., Gavilon Fertilizer LLC, Transammonia, Inc., Agri Services of Brunswick, LLC, Interchem and CHS Inc. Industrial customers include Tessenderlo Kerley, Inc., National Cooperative Refinery Association, and Dyno Nobel, Inc. The nitrogen fertilizer business sells UAN products to retailers and distributors.

During the fiscal year ended July, 1 2012 (fiscal 2012), the Company and its wholly owned subsidiaries operated 19 bowling centers. These 19 bowling centers contain a total of 756 lanes. As of September 1, 2012 the Company and its subsidiaries operated 10 bowling centers in the greater metropolitan area of Washington, D.C., one bowling center in the metropolitan area of Baltimore, Maryland, one bowling center in Orlando, Florida, three bowling centers in the metropol itan area of Jacksonville, Florida, and four bowling centers in the metropolitan area of Richmond, Virginia.

These establishments are air-conditioned with facilities for service of food and beverages, game rooms, rental lockers, and meeting room facilities. All centers provide shoes for rental, and bowling balls are provided free. In addition, each center retails bowling accessories. Most locations are equipped for glow-in-the-dark bowling, popular for parties and non-league bowling. The bowling equipment essential for the Company’s operation is readily available. Two of the Company’s bowling centers are located in leased premises, and the remaining seventeen centers are owned by the Company.

    Though GE Capital has been a huge source of revenue for the parent company, its earnings arent always seen in the light of income from industrial activities leading to how it has been cheaply perceived among its peers. For example, among GEs peers in the industrial sector like Honeywell International (HON), United Technologies (UTX), Illinois Tool Works (ITW) and Emerson Electric (EMR), only Illinois Tool Works is cheaper than GE, but it is miles apart in growth potential when compared with GE. So, GE stock trades at a huge discount relative to all of its industrial peers except ITW which is rather odd all because of GE Capital. Though GE Capital has been contributing about 30% of GEs earnings and, hence, a good percentage of its earnings per share (EPS), shedding GE Capital is the only way to make the industrial segments of GE to strive for better growth in the near future to make up for the original earnings growth of GE facilitated by GE Capital.
